I would assume in his spare time he sits on a porch and plays a banjo for the country folk in front of the ol' general store. No one knows where he came from and he never speaks to strangers, so all the locals took to calling him Banjo on account of the banjo he has stashed on that there front porch. No one really knows where Kazooie got the name from besides Banjo calling him her by name just once in the faintest of gruffy whispers. Just once.

For that matter, how did the name Yooka-Laylee come about?

Because the combined names of every villager would crash the game.

He's a fictional character. Fictional characters don't have feelings. So it is impossible for pit to feel insecure.
