Well BHLMRO challenged me, so I guess I better provide the results. Anyways, in this original post I am going to explain how, but not provide the actual files needed because I am still perfecting it for everyone to use. However if you are on my good side, I will pass you a copy of my latest beta to record fun matches with your buddies (yes you can give it to them). I will provide you guys with updates on what is going on, and do my best to squash all bugs.
Anyways -- Dear EGX,
I have officially created a working online Kaillera recording file format that allows for online game recording and offline game playback. This is not an AVI capture! At max, you will be writing 1020 bytes a second to a file, and 16 bytes over the net. For people who don't understand Project64K at max sends 1440 bytes a second over the net.
Not only will these files be small, but they will be easy to share, and convert into a full AVI using the emulator as a Direct Stream. This is not an External AVI Capture program, it literally takes every frame sent to the emulator and audio and puts it into an AVI file as a direct stream. This is not doable online as it will severely hog resources (even on fast computers). The end result is something like this:

Please note that there is a bug with audio capture (or it might be my plugin) and it caused some really bad static. I also used some pretty advanced compression methods to achieve the quality:size ratio. However, if I want to watch it for real I can download this file:
http://okaycreations.com/MupenMatchNoAVI.rar (although right now you wont be able to do much with it)
Did I mention playback is at console speed, with no lag?
Here are some sample pictures of the new version (although not much changed, some slight difference in GUI)

On a side note, Mupen64K is coming along just fine, I've done a lot of tweaks and increased the performance and stability. It plays almost any game online (in it's current stage of development) that it can run offline. It rarely desynchs (maybe 1/25 desynchs you have on PJ64K), and is starting to become more user friendly.
